Firmware in a handheld games console such as the PSP or NDS is basically an operating system for that console, much like Windows XP etc.
To prevent piracy :)

Firmware is a code or software that's built in to a drive (or other piece of hardware). You can find it in many devices such as wireless routers, ipods, game consoles, etc… The main function of most firmwares is to tell the device how to operate.
Most manufacturers constantly develop and improve their products so they need to rewrite the firmware, that’s why is important to always update it.

I tihnk he means with the PSP firmware updates. $ony adds bug fixes which prevent homebrew from running which include ISO loaders.
As new games come out a firmware update is required in order to run the game, closing the gate for homebrew (and ISO loaders).
