An ISO is a virtual image of a CD/DVD-ROM that can be either burnt on a CD/DVD or loaded into a virtual CD/DVD drive. To get a CD/DVD drive, go to Daemon-Tools Site (www.daemon-tools.cc/).

An ISO image (*.iso) in computing is a disc image file containing an ISO 9660 file system. The ISO 9660 file system is commonly used on CD-ROM discs.
You either Run ISO or mount the image with Daemon Tools and Run CD.
I assume you use ePSXe.
